A balloon loan is a type of loan structure in which regular payments are relatively small, followed by a large final payment-known as a balloon payment-at the end of the loan term. These loans are commonly used in real estate and auto financing, where borrowers expect to refinance or sell the asset before the final payment is due. During the loan term, payments are often calculated as if the loan were amortized over a much longer period, such as 30 years.
However, the actual term may be significantly shorter, for example five or seven years. As a result, a substantial portion of the principal remains unpaid at maturity, creating the balloon payment.
The main appeal of balloon loans is lower monthly payments compared to fully amortized loans. This can improve short-term cash flow and make financing more accessible, particularly for borrowers who anticipate higher future income or asset appreciation.
Startups and asset-heavy businesses sometimes use balloon loans for this reason. However, balloon loans carry significant risk.
If the borrower cannot refinance, sell the asset, or pay the balloon amount at maturity, they may face default. Rising interest rates, declining asset values, or tightened credit conditions can make refinancing difficult.
