Risk-weighted Liquidity Meaning

Risk-weighted liquidity is a method of assessing the health of a financial institution or a DeFi protocol by discounting the value of its liquid assets based on their inherent risk. Not all liquidity is equal; $1 million in cash is much more reliable than $1 million worth of a highly volatile, low-cap altcoin that might be impossible to sell during a crash.Under this model, each asset in the reserve is assigned a Haircut percentage.

For example, a protocol might count USDC at 100% of its value, BTC at 80%, and a speculative governance token at only 20%. This ensures that the entity has enough High-Quality Liquid Assets (HQLA) to survive a market downturn, as it acknowledges that the paper value of certain assets will vanish exactly when they are needed most.This concept is central to the Basel III banking regulations and is increasingly being adopted by DeFi lending protocols like Aave.

By using risk-weighting, the protocol can set different Loan-to-Value (LTV) ratios for different assets.

This protects the protocol from insolvency: if a borrower uses a risky asset as collateral, they are allowed to borrow much less than someone using a stable asset, reflecting the higher risk that the collateral's liquidity could evaporate.
